you can do what you want to the motor, and it will still be hindered by the lack of displacement. you can get m20 2.5 motor just about for free, if you do all that work, do it to a 2.5. as far as valves go, you would be putting the 2.5ltr valves in it. the block has a different bore, but im pretty sure the stroke i still the same. the 2.5 has bigger everything, intake, throttle body, and injectors. the wiring harness and all other components will interchange. if it a later model 320 the exhaust manifolds are even the same as well as the exhaust.
Rip everything out your car - get some 98 octane gas, If they car is L-Jetronic do a 23 degree timing advance. You will keep up with one for first and a bit of second .. in third the 325 will own you hah.
no rob, its the euro car. it has a 2.0 small-six. 66mm stroke, 80mm bore. small bore head, short rods--not a screamer m20.
kushesh, you'll need to bore your block and fit 325i 84mm pistons or aftermarket 85mm. You will need to run 135mm 325i rods and a 75mm or 81mm stroke crank, plus a big-port 'i' head and all fuel injection components.
edit: or you can try just throwing a schrick 336 and big-port head in your 2.0 motor, with the right tuning, a fucking light car, and good gear selection, you'll probably stand a chance to a 325i.

All that work and your car is still slow....
Remember that a 320i is probably as light or lighter than your 318is. With a full 2.5 driveline, it would be damn quick.

Boost it
Hey, I never said the 318is was fast! It is actually pretty damn slow. If your goal is to be as fast as a 325i, just buy one. After all that work on a 320 you will probably have more into the car than the $2500 needed to buy a 325i...
M50 or stroked M20 would be good for daily use, seems like FI is a huge hassle unless you have all the tools for tuning. I would get sometihng with more daily useable TQ, (i.e. something NA)
