Think of it like this- if you've got the stock size tires on there (195/65R14's in most cases) and you're going 60 MPH, it shows 60 MPH. Now if you change to the smaller diameter tire, the speedo doesn't know the difference, so when it's showing 60 MPH, you're only doing something like 56 MPH (I just made that number up)- the thing to remember is that the smaller tires will need more revs to go the same distance as the larger tires- the Speedo only calculates based on the revs and the stock size tire- so it's reading a higher speed than you are actually travelling because it "thinks" you've gone farther than you actually have.
